Below is his latest post for the SMB trading community.***** \u2014 Editor\u2019s Note<\/em><\/p>\n<p>Whether we\u00a0believe it or not we tend to choose different options for the same problem depending on the way the problem is presented and whether or not the problem\u00a0is presented as a loss (negative) or a gain (positive).\u00a0 This is known as\u00a0<a href=\"http:\/\/en.wikipedia.org\/wiki\/Framing_effect_%28psychology%29\">framing<\/a>\u00a0and is just one of many\u00a0<a href=\"http:\/\/en.wikipedia.org\/wiki\/Cognitive_bias\">cognitive biases<\/a>\u00a0we face in our day to day decision making.\u00a0 As an example, let\u2019s suppose a physician informed you that a suggested\u00a0surgical procedure has a 95% survival rate and will require several months of strict adherence to a rehabilitation protocol.\u00a0\u00a0 You\u00a0consider this to be pretty good odds when framed in the positive (95% success rate) and\u00a0when you\u00a0are more than willing to dedicate the time required for recovery.\u00a0 But what if\u00a0the physician informed you that the procedure is complicated, will require months of disciplined rehabilitation, and there is a 5% chance you will not survive the procedure?\u00a0 When framed in the negative we tend to make different decisions even though the odds of failure are the same (5%) in both cases.<\/p>\n<p>And how about\u00a0the stock market?\u00a0 How does framing affect our decision making process when considering taking trading risks?\u00a0 If\u00a0you were to\u00a0read where a particular chart pattern is profitable 72% of the time over the last 20 years (positive framing) you would most likely consider that to be pretty good odds.\u00a0 However, if another study reveals that when this pattern does not work the percentage loss is much greater than the potential gain (negative framing) would you still be comfortable\u00a0with the odds?\u00a0 What if you found\u00a0that trading the false move (the 28% of the time) would\u00a0have been more profitable?\u00a0 How would you feel then?<\/p>\n<p>What about the financial headlines?\u00a0 Our thinking is easily susceptible to framing every single day when we read headlines such as \u201cGold Sells Off As Ukrainian Tensions Ease\u201d which implies that gold is weak\u00a0<em>because of<\/em>\u00a0easing Ukrainian tensions.\u00a0\u00a0We may then make our\u00a0gold related trading decisions based on Ukrainian\u00a0tensions only\u00a0to find the next day\u2019s headline reads \u201cGold Sells Off In Spite of Heightened Ukrainian\u00a0Tensions\u201d.\u00a0 So, now gold weakness\u00a0is not related to the\u00a0Ukrainian crises?\u00a0 You get\u00a0the idea.\u00a0 It is all in how you frame it.<\/p>\n<p>The following \u00a0articles will help you along the way to building the\u00a0appropriate understanding of, and proper respect for, how\u00a0the framing effect can influence your trading decisions.<\/p>\n<p>\u201cThe way a question is \u2018<a href=\"http:\/\/www.adsavvy.org\/the-power-of-framing-effects-and-other-cognitive-biases\/\">framed<\/a>\u2019 often has an influence on how people answer that question.\u201d<\/p>\n<p>\u201cExplanations and predictions of people&#8217;s\u00a0<a href=\"http:\/\/psych.hanover.edu\/classes\/cognition\/papers\/tversky81.pdf\">choices<\/a>, in everyday life as well as in the social sciences, are often founded on the assumption of human rationality.\u201d<\/p>\n<p>\u201cThe way in which a\u00a0<a href=\"http:\/\/www.wbiworldconpro.com\/uploads\/london-conference-2013\/finance\/1373105535_359-Eric.pdf\">problem is presented<\/a>\u00a0will have an influence on the way that a individual reacts to the problem, which in turn will change the way in which this problem is perceived.\u201d<\/p>\n<p>\u201cThe language used to describe\u00a0<a href=\"http:\/\/economistsview.typepad.com\/economistsview\/2006\/08\/the_framing_eff.html\">options<\/a>\u00a0often influences what people choose.\u201d<\/p>\n<p>\u201cOverall, the evidence for\u00a0<a href=\"http:\/\/worthylab.tamu.edu\/Courses_files\/03_Levinetal_1998.pdf\">the effect of framing<\/a>\u00a0on risky choice reveals a relatively consistent tendency for people to be more likely to take risks when options focus attention on the chance to avoid losses than when options focus<br \/>\non the chance to realize gains.\u201d<\/p>\n<p>\u201cFor years, behavioral finance researchers have been aware that people&#8217;s decision making is greatly affected by\u00a0<a href=\"http:\/\/traderfeed.blogspot.com\/2006\/10\/inside-traders-brain-decision-making.html\">how choices are framed<\/a>.\u201d<\/p>\n<p>\u201cThe point is that\u00a0<a href=\"http:\/\/www.josseybassbusiness.com\/2012\/12\/framing-decisions.html\">decision making<\/a>\u00a0is rooted in people who
