{"id":22375,"date":"2012-12-07T13:42:08","date_gmt":"2012-12-07T18:42:08","guid":{"rendered":"http:\/\/www.smbtraining.com\/blog\/?p=22375"},"modified":"2023-05-23T16:10:02","modified_gmt":"2023-05-23T20:10:02","slug":"a-much-different-use-of-the-broken-wing","status":"publish","type":"post","link":"https:\/\/www.smbtraining.com\/blog\/a-much-different-use-of-the-broken-wing","title":{"rendered":"A Much Different Use of the Broken Wing"},"content":{"rendered":"<p><em>This post is another in a series that we will be publishing which track the hypothetical performance of broken wing butterfly trades selected by Greg Loehr of Optionsbuzz.com.<\/em><\/p>\n<p>For months now I\u2019ve been blogging about hypothetical SPX broken wing butterflies that I\u2019ve been identifying and managing in live markets.\u00a0 The returns have been positive, with only one losing trade out of about nine or 10.\u00a0 And the losing trade was minor because the risk was a very small debit.<\/p>\n<p>These flies have all been a fairly \u201cstandard\u201d implementation of an incredibly versatile strategy.\u00a0 To shake things up a bit, over the last week I\u2019ve been tracking another broken wing, but this time with quite a different approach than what I\u2019ve been doing in the past.<\/p>\n<p>Take a look at the SPX December 14 expiration (weekly) 1370-1355-1325 put butterfly.\u00a0 Currently it is fairly valued at a 20-cent debit, which is what I identified as a potential entry price last week to buy the butterfly.<\/p>\n<p style=\"text-align: center;\"><a href=\"http:\/\/www.smbtraining.com\/blog\/wp-content\/uploads\/2012\/12\/SPX-wide-fly.jpg\"><img loading=\"lazy\" decoding=\"async\" class=\"wp-image-22392 aligncenter\" title=\"SPX wide fly\" src=\"http:\/\/www.smbtraining.com\/blog\/wp-content\/uploads\/2012\/12\/SPX-wide-fly.jpg\" alt=\"\" width=\"608\" height=\"253\" srcset=\"\/\/www.smbtraining.com\/blog\/wp-content\/uploads\/2012\/12\/SPX-wide-fly.jpg 950w, \/\/www.smbtraining.com\/blog\/wp-content\/uploads\/2012\/12\/SPX-wide-fly-300x124.jpg 300w, \/\/www.smbtraining.com\/blog\/wp-content\/uploads\/2012\/12\/SPX-wide-fly-250x103.jpg 250w\" sizes=\"auto, (max-width: 608px) 100vw, 608px\" \/><\/a><\/p>\n<p>Those that have been following this parade of winning trades will immediately notice that this one is different.\u00a0 The strikes are much wider with the distance between the near strike and the middle strike of 15 points instead of five; and 30 points to the far put.\u00a0 One downside to this construction is the high margin requirement, which, depending on your broker, might actually exceed the theoretical maximum risk on the trade.<\/p>\n<p>Calculating the risk on the trade is easily done by viewing the butterfly as two vertical spreads (which is all it really is) and taking the difference in their widths.\u00a0 For this example the trade is long the 1370-1355 put spread, and then short the 1355-1325 put spread.\u00a0 The short spread is 15 points wider than the long put spread, hence the max risk of $15.00.\u00a0 Then you add the debit of the trade, or subtract the credit.\u00a0 That produces a max risk of $15.20.<\/p>\n<p>Some brokers, though, might margin you on the full risk of the 30-point short spread, and thus require $3,000 per spread.\u00a0 This shouldn\u2019t really be an imposition or detriment to your trading if you keep a fair amount of capital free at all times (as you should) so that these types of trades are available to you.\u00a0 But despite this high requirement, this trade comes with a benefit that I\u2019ll discuss more below.<\/p>\n<p>The butterfly is also farther OTM with the middle strike around a six delta as of this writing.\u00a0 Although this goes against the rule-of-thumb of using a 16 delta option (covered in the Broken Wing Video series, see banner below), I have repeatedly said that there are a myriad of nuances in this trade that affect construction and management.\u00a0 This is why you need to take advantage of the free coaching that comes with this Video Series.<\/p>\n<p>So why go with such a wide butterfly, especially since it costs a debit instead of bringing in a credit?<\/p>\n<p>First, the debit is small enough to not really worry about.\u00a0 If a trader wanted, he could possibly sell a small call spread or put spread in an amount that covers the debit if that spread goes out worthless.<\/p>\n<p>Second, this trade will most likely produce a profit if the market moves lower over the next week.\u00a0 And it can do so far faster than the \u201cstandard\u201d implementation I mentioned above.\u00a0 For instance, a $5-wide fly would most likely lose with a 20-point (or more) SPX drop.\u00a0 This current fly, however, can potentially profit as much as $1.00 in one day with the same amount of movement.<\/p>\n<p>And that profit will only improve over the next several days as theta starts to really kick in.\u00a0 By how much you ask?\u00a0 According to the option chain, in one week with the SPX down 50 points, this trade produces a profit of more than $5.00.\u00a0 These are potential profits of between approximately 7-30%.<\/p>\n<p>With Bernanke &amp; Loehr","description":"Greg Loehr has been active in the options trading industry since 1990 when he first began working for the preeminent proprietary options trading firm Susquehanna Investment Group. Loehr began his career on the floor of the Chicago Mercantile Exchange in Susquehanna\u2019s FX futures and options operation as part of a team supporting five currency option traders, as well as the firm\u2019s traders on the Philadelphia Stock Exchange and the London spot currency trading desk. His professional training came in the form of game theory, quantitative option theory and pricing, and position risk management, and he spent time training with the firm\u2019s founding partners before going on to trade the firm\u2019s capital for the next three years as an equity options market maker on the floor of the Chicago Board Options Exchange. Loehr co-founded Third Millennium Trading, LLC with a Susquehanna colleague after leaving that firm in 1995. He continued to trade on the floor of the CBOE and co-managed the firm's trading desk. He also was responsible for training the firm\u2019s market makers to trade the company\u2019s capital. After nine years as a member of the CBOE, Loehr left the trading floor. In 2004, he discovered his passion for sharing his knowledge with others, teaching options strategy, and has been teaching online courses and weekend seminars ever since.
