{"id":21793,"date":"2012-10-29T12:05:11","date_gmt":"2012-10-29T16:05:11","guid":{"rendered":"http:\/\/www.smbtraining.com\/blog\/?p=21793"},"modified":"2023-04-17T12:50:28","modified_gmt":"2023-04-17T16:50:28","slug":"broken-wing-butterflies-are-back-2","status":"publish","type":"post","link":"https:\/\/www.smbtraining.com\/blog\/broken-wing-butterflies-are-back-2","title":{"rendered":"Broken Wing Butterflies Are Back"},"content":{"rendered":"<p><em>This post is another in a series that we will be publishing which track the hypothetical performance of broken wing butterfly trades selected by Greg Loehr of Optionsbuzz.com.<\/em><\/p>\n<p>After taking a break from blogging, I&#8217;m now back to continue contributing to the understanding of what I believe is among the best strategies that a trader can have in his (or her) arsenal: \u00a0the broken wing butterfly. \u00a0But just because I&#8217;ve been away from this blog doesn&#8217;t mean that I haven&#8217;t been in touch with my students. \u00a0Quite the opposite in fact.<\/p>\n<p>And after speaking with various SMB followers over the past month or so I&#8217;ve learned that there is one common misperception about the broken wing butterfly strategy. \u00a0For those who may not be familiar with this type of trade let me quickly describe it for you.<\/p>\n<p>1. \u00a0Start with a regular butterfly, for instance with strikes prices $5 apart.<\/p>\n<p>2. \u00a0The risk is the debit.<\/p>\n<p>3. \u00a0Turn it into a broken wing butterfly by moving the furthest OTM option one strike further OTM ($5 in this example). \u00a0For a call butterfly, that&#8217;s the highest strike option. \u00a0For a put butterfly, it&#8217;s the lowest.<\/p>\n<p>4. \u00a0Voila. \u00a0You have a broken wing butterfly. \u00a0The risk is now $5 plus any debit you pay (or minus any credit you receive).<\/p>\n<p>With a long butterfly, a long broken wing butterfly, or even a credit spread for that matter, the furthest OTM option is an option that you own. \u00a0But despite owning this option, you do NOT want it to make money. \u00a0This option is only purchased as insurance against a bigger-than-expected move, and therefore I call it the &#8220;insurance&#8221; wing.<\/p>\n<p>By moving the insurance wing further OTM, the maximum theoretical risk of the trade is increased, but three major benefits are gained. \u00a0First, the trade can be entered into for a credit. \u00a0Therefore it can act very similarly to, and actually be a substitute for, a normal &#8220;credit&#8221; spread. \u00a0<a href=\"http:\/\/www.smbtraining.com\/blog\/a-different-look-at-aapl-credit-spreads\">Read more about this idea here<\/a> in an earlier blog piece of mine. \u00a0Second, the trade can potentially produce profits LARGER than the credit\u00a0<em>prior<\/em> to expiration. \u00a0And third, the trade can potentially produce profits faster than the regular butterfly would.<\/p>\n<p>This particular butterfly, priced at a 35-cent credit, has $4.65 of theoretical risk and a potential 7.5% return in one week just from the credit. \u00a0The maximum theoretical profit is $5.35.<\/p>\n<p>Here&#8217;s where the misperception comes in. \u00a0With the insurance wing moved further away, and two short strikes in the middle, it&#8217;s thought that just about ANY downward move in the market is going to do serious damage to the trade.<\/p>\n<p>Nothing could be further from the truth.<\/p>\n<p>In reality I would consider this trade fairly safe and here&#8217;s why. \u00a0If the market drops, the two long options are going to protect the position more than one typically thinks. \u00a0For instance, at the time I found this trade I calculated that it would take approximately a two standard deviation move before the trade could potentially hit a 20% loss of the maximum risk. \u00a0A two standard deviation move means that approximately 95% of the moves the market is going to have should exist within that range, which based on the current market volatility is about 34 SPX points.<\/p>\n<p>Of course there are many variable and nuances, many of which I cover in the SMB Broken Wing Butterfly video series (see below), but having a trade that can potentially survive a 34-point drop in the SPX before even a 20% loss exit would be a trade that I call &#8220;safe&#8221;. \u00a0But then again, you have to define for yourself what &#8220;safe&#8221; means to you.<\/p>\n<p>I&#8217;ll update this butterfly next week, so stay tuned to see how this hypothetical trade plays out.<\/p>\n<p>Trade safe!<\/p>\n<p>Greg Loehr<\/p>\n<p>Optionsbuzz.com<\/p>\n<p><em>Please note: Hypothetical computer simulated performance results are believed to be accurately presented.
